Is a student loan discharged in bankruptcy taxable income?

Is student loan discharge taxable? Not for federal income tax when the discharge comes from a bankruptcy court. Canceled debt is usually taxable, but the tax code leaves a debt out of gross income when the discharge occurs in a title 11 bankruptcy case and is granted by the court. The excluded amount still has to be reported on a tax form, and this guide does not cover state taxes, so check your own return with a tax professional.1 2

Some borrowers fear that winning a discharge only swaps a loan for a tax bill. Here is what federal tax law says about debt wiped out in bankruptcy.

General information, not legal advice. Rules and amounts change; check with a lawyer or the court before you act.

Why do people worry about tax on forgiven debt?

Because the general rule runs against them. The IRS says that if a debt is canceled, forgiven or discharged for less than the amount owed, the canceled amount is in general taxable and must be reported for the year the cancellation happened.2

After a debt is canceled, the creditor may send Form 1099-C showing the amount. Receiving the form does not settle the question, because the law carves out several exclusions. Bankruptcy is one of them.2

What does the tax code say about bankruptcy?

The tax code says gross income does not include a debt that is discharged, in whole or in part, when the discharge occurs in a title 11 case. Title 11 is the Bankruptcy Code.1

There is a condition attached. The exclusion applies only if you are under the bankruptcy court's jurisdiction and the discharge is granted by the court or under a plan the court approved.1

A student loan is discharged in bankruptcy only through a separate lawsuit inside the case, in which the judge decides whether repaying would be an undue hardship. A discharge that comes out of that process is one granted by the court.3

Do you still have to report anything?

Yes. Excluded does not mean invisible. The IRS says a taxpayer who uses the bankruptcy exclusion generally must reduce certain tax attributes, such as certain credits, losses and the basis of assets, by the excluded amount.2 1

The excluded amount and any reduction are reported on Form 982, which is attached to the tax return. The IRS points individuals to Publication 4681 for the details.2

The insolvency exclusion works the same way on this point. The IRS lists both as exclusions that generally require a reduction of tax attributes and a Form 982.2

How attribute reduction plays out depends on what is on your return. That is the part to walk through with a tax professional.

What if a debt is canceled outside bankruptcy?

A second exclusion covers a debt canceled while the taxpayer is insolvent. The two work differently, and when a discharge happens in a bankruptcy case, the bankruptcy exclusion is the one that applies.1

Are other student loan discharges taxed?

Relief that comes from the Department of Education instead of a court follows its own tax rules, and those rules changed recently.

  • Death and disability: the tax code excludes a student loan discharged on account of the death or total and permanent disability of the student, for federal and private education loans, if the taxpayer's Social Security number is on the return. This version of the rule applies to discharges after December 31, 2025.1 2
  • Disability discharges and state tax: Federal Student Aid says a loan discharged for total and permanent disability on or after January 1, 2018 is not taxed as federal income, but may count as income for state tax purposes.4
  • Other forgiveness: a temporary rule covered certain student loan discharges in 2021 through 2025. For forgiveness received after that under any other program, check the current IRS guidance or ask a tax professional before you assume it is tax-free.1 2

None of this changes the rule for a discharge ordered by a bankruptcy court. The bankruptcy exclusion looks at where and how the debt was discharged, not at which kind of loan it was.1

Tax worries also come up inside a discharge case. The Justice Department's guidance lists concern about the tax consequences of loan forgiveness at the end of an income-driven repayment plan as one explanation its attorneys can accept, where case law permits, for a borrower who never enrolled in such a plan.5

What about state income tax?

Everything above is about federal income tax. States write their own rules. Federal Student Aid's warning about disability discharges is a reminder of that: it tells borrowers to consult their state tax office or a tax professional before filing a state return.4

The same step makes sense after any discharge. A bankruptcy lawyer can tell you what the court order did to the loan; a tax professional can tell you how to report it.

Common questions

Does the exclusion cover a partial discharge?

The tax code refers to a discharge of debt in whole or in part, so it is not limited to cases where the entire balance is wiped out. How it applies to your return is a question for a tax professional.1

Will I get a Form 1099-C?

A creditor may send Form 1099-C showing the amount canceled. The exclusions still apply, and an amount excluded because of bankruptcy is reported on Form 982.2

Is the insolvency exclusion the same thing?

No. It applies to debt canceled when your liabilities are greater than the value of your assets, and it is limited to the amount by which you are insolvent. It does not apply to a discharge that occurs in a title 11 bankruptcy case, where the bankruptcy exclusion applies instead.1

Is a disability discharge of a student loan taxed?

Federal Student Aid says a total and permanent disability discharge received on or after January 1, 2018 is not taxed as federal income, but it may be treated as income for state tax purposes.4

Is student loan forgiveness taxable outside bankruptcy?

It depends on the program and the year. A temporary federal rule covered certain student loan discharges in 2021 through 2025, and a separate rule excludes death and disability discharges after December 31, 2025. For other forgiveness, check current IRS guidance or ask a tax professional.1 2
